How the Illusion Works
Rozenblit and Keil''s original experiments asked participants to rate their understanding of everyday mechanisms — how a zipper works, how a toilet flushes, how a helicopter flies. Participants consistently rated their understanding as high. When asked to actually explain the mechanisms in detail, they discovered that their understanding was superficial at best — they could describe what happened at a surface level but could not explain why or how. The gap between perceived understanding and actual understanding was both large and surprising to the participants themselves.
In investing, this illusion is amplified by the continuous stream of financial commentary that creates a false sense of comprehension. The Dunning-Kruger Connection
The illusion of explanatory depth is closely related to the Dunning-Kruger effect — the finding that people with limited knowledge in a domain tend to dramatically overestimate their competence. In investing, the Dunning-Kruger effect is particularly dangerous because the domain provides constant feedback that feels informative but is actually noisy. An investor who makes a profitable trade receives positive feedback that reinforces their sense of understanding, even if the profit was entirely due to luck rather than skill. The continuous availability of outcomes that can be attributed to one''s own analysis creates an environment where the illusion of understanding is continuously reinforced.
Professional investors are not immune. Fund managers who have successfully navigated multiple market cycles develop genuine expertise — but they also develop the illusion of understanding aspects of markets that even their expertise does not cover. The most dangerous professional investors are those who have been right about a few major macro calls and have generalized that success into a belief that they understand how the economic machine works at a fundamental level. Complexity, Uncertainty, and the Limits of Understanding
The illusion of explanatory depth is particularly dangerous in investing because financial markets sit at the intersection of multiple complex systems — macroeconomics, corporate finance, behavioral psychology, political dynamics, technological change, and demographic shifts — each individually difficult to understand and whose interactions are essentially unpredictable.
Consider the chain of causation behind a seemingly simple market event: the Federal Reserve raises interest rates by 25 basis points. The direct effect on short-term borrowing costs is straightforward. But the second-order effects — how the rate increase affects the dollar exchange rate, which affects exporter competitiveness, which affects earnings expectations, which affects stock prices, which affects index weights, which affects passive fund flows, which affects sector rotation patterns — involve so many feedback loops and non-linear interactions that the final market impact bears almost no deterministic relationship to the initial policy change. Yet investors who can explain the first link feel they understand the entire chain.
The 2008 crisis provided a devastating demonstration. The basic mechanics of subprime mortgage securitization could be explained in a paragraph. Many investors understood these mechanics and therefore believed they understood the risks. What they could not have understood — because the relevant information did not exist until the crisis was underway — was how the specific pattern of defaults would interact with counterparty exposures, margin call dynamics, and money market redemption pressure to produce the cascade of failures that occurred.
This lesson has not been absorbed. Today's investors feel they understand inflation dynamics, AI disruption, and geopolitical risk with the same unjustified confidence that pre-2008 investors felt about housing and credit. The specific topics change; the underlying pattern — believing surface-level familiarity constitutes deep understanding — remains constant.
How Systematic Investing Overcomes the Illusion
Systematic investing implicitly acknowledges the illusion of explanatory depth by not requiring the investor to understand why markets behave the way they do — only to measure how they are behaving right now. A momentum signal does not need a theory of why certain assets are outperforming; it simply measures that they are. A canary signal does not need to explain why emerging markets are weakening; it detects the weakening and responds. A trend filter does not need to predict what will happen next; it identifies what is happening now and positions accordingly.
This humility about the limits of understanding is a fundamental design feature of well-constructed systematic strategies. The strategies work not because they understand markets more deeply than discretionary investors but because they do not pretend to understand markets at all. They replace the false certainty of explanatory narratives with the genuine information content of observed price behavior — a much narrower but much more reliable basis for investment decisions.
By using systematic strategies, investors can benefit from the empirically validated momentum and trend effects without needing to construct — and inevitably over-trust — explanatory narratives about why these effects exist. The why is interesting but ultimately unknowable in real time; the what is measurable and actionable. Systematic investing keeps the focus on the what, avoiding the dangerous overconfidence that comes from believing you understand the why.
